 I can't tell if when you say "I have the buddy window docked, it is always
 on top" if that is actually not working correctly.

 A "docked" window reduces the size of your desktop and always appears to
 be present.  If that is what you are seeing, then it is working as
 intended - you should, however, be able to drag other windows to obscure
 the buddy list if "Always on top" isn't set to true (and that works fine
 for me on Windows 7).
