 Can you resize the icon to the size needed for the titlebar area and keep
 it at what you consider a reasonable quality?

 It depends on the way you resize. For buddy list selector area probably is
 used a bicubic or bilinear algorithm, but in the titlebar seems that no
 algorithm is used (that is a nearest neighbor resizing).
 Using a bilinear you can get this (check 2nd attachment)...
